I made a female sandbox character.
I left her starting Faction to be the Federation of Kaihmer.
Then I started the game in West Acadas. I started working for Ruesland. I have now purchased rank with them 5 times and am a 'Major Chief' with them.
So why does my ship still show the Kaihmer flag when I encounter others? What exactly do I have to do with Kaihmer at all, these days?

I think that the starting screen should say not 'starting faction' but 'starting ship design' or something like that. And thank you.

We need to make a much bigger deal about how big of a deal the game makes of your ship's flag.
Eventually it will be used almost exclusively to determine hostility and other NPC behaviors.
The conceptual dry dock scenario for the end game AoP setup is the player maintaining a set of flagships.
Each ship would be optimized for the type of business that Captain did in that sea.
Right now we're looking at the "First Sea" and your Ship would probably be Ruesland or Cadari here.

Being an Officer in faction X and not flying the flag of Faction X will never sit very well with me, unless I am a dirty Spy.
Historically the best ships in the British Navy were captured French ones, rechristened. The British were superior sailors, and great fighters, but the French were better builders, by far.

It seems logical and realistic to be able to rechristen a ship that you've bought somewhere else or taken from someone else in battle. Perhaps it could be a feature in AoP. Perhaps it should be costly enough that we would really have to consider whether it was worth it, to take the good ship before us now or wait until we can find the right one in our own ports. I do really like the idea of the flag your flying being very important and determining enemy actions.

For me, military rank, as it got higher, increased my payout for doing commissions from the nation that I have a rank in. Other than that, if you sail in waters controlled by the nation you have a rank in, you have no need to fear a warship belonging to the nation you are ranked in, no longer needing to stop for inspection.
