Palace 1 and chancellary both upgrade to palace 2. so i now have one colony with 2 palace 2.

OK, so why can you build multiple palaces, but not exchanges? seems like you can have more kings than people working in the village shops

Or, never mind. you can build more than one palace on a planet. Maybe I was thinking about exchanges? You shouldn't be able to do that, I will look for a bug. Once that System got two of them, it's Econ sim code probably started puking out, I'd be surprised if it even makes money. That game shouldn't be used to look for any econ bugs or issues with reactive difficulty from xeno econ.

On Hard+ the game looks at your economy and smartens up the AI if you get ahead.
This is a classic TB tactic. It would have no impact for Normal.
