Officer Genious actually, negotiation and trade is not enough. You also need great intrigue to make sure others are always in a squabble with each other and therefore they don't give you any troubles. This way you can spare lots of money on military ship maintenance, which you can use to boost your own economy. This is one important lesson the Crippling difficulty in Galactic civilizations taught me. Although we Cadar say that every negotiation goes much smoother when you've got 9mm of diplomacy with you And Stronghold crusader taught me how to create very powerful economies even in places with zero resources. So while the AI completely dies off in this task, my empire thrives.

It doesn't work today as there are enough powers that will circumvent group sanctions to benefit themselves, but the idea itself isn't completely wrong. Choking sales means choking an economy which means less capability for high-tech wars. Mind you it doesn't always work, but the reasoning isn't unsound.

The reasoning isn't unsound, but don't forget it goes both ways. Huge trade incomes mean more money to maintain military force and if that goes away, then the military force decreases. But if you declare trade embargoes on a highly militaristic country, but you're the only enemy of his, then he doesn't need to be worried about it, because while his military won't be just as powerful, it still more powerful than yours. So you either need allies or need them to have enemies. This is, btw, why countries won't ever demilitarise their army. Because if they did, then someone who wouldn't do it would overpower them easily.
